The global economy is muddling through a year of unprecedented challenges, from wars to energy shocks, yet a storm is coming that could test its resilience. Despite two major regional conflicts, soaring inflation, and US-China trade tensions, the world has avoided a full-blown crisis so far. But experts warn that the calm may not last.

Why the Global Economy Has Held Up So Far

Not much has gone right for the global economy this year. Two big regional wars are destabilising prices and supply chains everywhere. Businesses and consumers are feeling the effects of a serious energy shock. Rising inflation has made it a lot more expensive for governments to finance their debts. China and the US are at loggerheads over trade. Yet, so far, the impact has been modest.

It is something of a miracle that the finance ministers and central bank governors gathered for this year’s annual meeting of the International Monetary Fund (IMF) in Bangkok are not having to deal with a full-blown crisis. This is not like the autumn of 2008, when the meetings took place during the worst of the global banking meltdown.

The IMF is right when it says countries have shown resilience when having to cope with so many headwinds. It could have been worse. A lot worse. There was even some good news for the UK, with the IMF upgrading its growth forecast for this year and praising the government for its deficit-reduction plan.

Three Key Reasons for Economic Resilience

The better-than-expected performance of the global economy breaks with historical precedent. In the past, oil shocks of the magnitude witnessed since the start of the Iran war have had a marked and immediate impact, but there are three key reasons why growth has remained robust and inflationary pressure has been muted this time.

The first is the nature of the energy shock itself. Unlike the 1970s, when oil supply was abruptly cut, today’s shock is more about price volatility than physical scarcity. Advanced economies have also become more energy-efficient, reducing their vulnerability.

The second reason is the strength of labour markets. Unemployment remains low in many major economies, supporting consumer spending and overall demand. This has helped offset some of the drag from higher energy costs.

The third factor is the coordinated response from central banks. Unlike in previous crises, major central banks have acted swiftly to raise interest rates to combat inflation, while also providing liquidity to stabilise financial markets. This dual approach has helped anchor inflation expectations and prevent a spiral.

Comparing Economic Downturns: Then vs. Now

Factor 2008 Crisis 2023 Slowdown
Trigger Banking meltdown Energy shock, wars
GDP Growth Negative Positive but slowing
Inflation Low High
Central Bank Action Rate cuts, QE Rate hikes, liquidity
Unemployment Rising sharply Low

Key Takeaways for Investors and Policymakers

  • Resilience is not invincibility: The global economy has weathered multiple shocks, but vulnerabilities remain.
  • Inflation is still a threat: Central banks must balance fighting inflation with supporting growth.
  • Geopolitical risks are elevated: Wars and trade tensions could escalate, disrupting supply chains further.
  • Policy coordination is crucial: International cooperation is needed to prevent a deeper downturn.

What Lies Ahead: The Coming Storm

Despite the current resilience, the IMF warns that the global economy is not out of the woods yet. The full impact of higher interest rates is yet to be felt, and many countries are facing debt distress. A storm is coming, and it could be fiercer than expected.

For now, the world can take some comfort in the fact that a crisis has been avoided. But as the IMF meetings in Bangkok conclude, the message is clear: prepare for rougher seas ahead.

FAQ

Why has the global economy been resilient despite multiple shocks?

The resilience is due to three key factors: the nature of the energy shock (price volatility rather than supply cuts), strong labour markets supporting consumer spending, and swift coordinated action by central banks to raise rates while providing liquidity.

What risks could trigger a global economic storm?

Key risks include escalating geopolitical conflicts, persistent inflation forcing further rate hikes, rising government debt burdens, and a potential slowdown in China. These could combine to create a perfect storm for the global economy.

How does the current slowdown compare to the 2008 financial crisis?

Unlike 2008, when the global banking system nearly collapsed, the current slowdown is driven by supply-side shocks and inflation. Growth remains positive, unemployment is low, and central banks are tightening rather than easing. However, the risk of a deeper downturn remains.
